Robo-advisors became widely available after the 2008 financial crisis. Betterment and Wealthfront were early US examples. Established firms followed with services such as Vanguard Digital Advisor and Schwab Intelligent Portfolios. Most are registered investment advisers and owe clients fiduciary duties. The process has three stages. First, onboarding. A questionnaire measures goals, time horizon, income, and both risk capacity (how much loss you can afford) and risk tolerance (how much loss you can stomach). The answers are turned into a risk score. Second, portfolio construction. The score maps to one of a set of pre-built model portfolios, usually designed using modern portfolio theory and mean-variance optimization across asset classes such as US stocks, international stocks, bonds and sometimes real estate, with ETFs or index funds filling each slot. Third, ongoing management: automatic rebalancing, dividend reinvestment and, in taxable accounts, often tax-loss harvesting. Fees usually have two layers: the platform's advisory fee, often a fraction of a percent a year, and the expense ratios of the underlying funds. Some services charge no advisory fee but earn money in other ways. Schwab's Intelligent Portfolios, for example, held a portion of client assets in cash that Schwab earned interest on, and in 2022 Schwab agreed to a large SEC settlement over inadequate disclosure of how that cash allocation affected clients. The limits are real. A short questionnaire cannot capture a full financial life, including debts, employer plans, taxes, insurance or estate issues. It also measures stated rather than actual behavior in a crash. A common misconception is that robo-advisors use AI to pick stocks or time the market. Most follow fixed, rules-based models and deliberately avoid prediction.

The Future of How Robo-Advisors Work

Robo-advice has matured into a standard feature at many brokerages and banks, often as a hybrid that pairs algorithms with access to human planners. Likely developments include more personalization through direct indexing, better links to outside accounts, and conversational interfaces that explain decisions. The basic trade-off will probably remain: low cost and discipline in exchange for limited customization. Fee pressure and questions about how zero-fee models make money will stay relevant, so reading the service's disclosure brochure remains worthwhile.

After a sharp stock rally, a client's portfolio drifts above its target stock weight. The robo-advisor directs new deposits and dividends into bonds first. It sells stock only if drift passes its threshold.

In a taxable account, a fund falls below its purchase price. The service sells it to realize a loss and buys a similar but not substantially identical fund. That keeps market exposure while avoiding the wash sale rule.

A user with a workplace 401(k), student loans and a home purchase in two years finds that the robo-advisor's plan does not account for them. She books a session with a human planner through the service's hybrid tier.
